Most individual tax rates go down under the TCJA

The Tax Cuts and Jobs Act (TCJA) generally reduces individual tax rates for 2018 through 2025. It maintains seven individual income tax brackets but reduces the rates for all brackets except 10% and 35%, which remain the same.

It also makes some adjustments to the income ranges each bracket covers. For example, the 2017 top rate of 39.6% kicks in at $418,401 of taxable income for single filers and $470,701 for joint filers, but the reduced 2018 top rate of 37% takes effect at $500,001 and $600,001, respectively.

Below is a look at the 2018 brackets under the TCJA. Keep in mind that the elimination of the personal exemption, changes to the standard and many itemized deductions, and other changes under the new law could affect the amount of your income that’s subject to tax. Why you may want to accelerate your property tax payment into 2017

Accelerating deductible expenses, such as property tax on your home, into the current year typically is a good idea. Why? It will defer tax, which usually is beneficial. Prepaying property tax may be especially beneficial this year, because proposed tax legislation might reduce or eliminate the benefit of the property tax deduction beginning in 2018.

Proposed changes

The initial version of the House tax bill would cap the property tax deduction for individuals at $10,000. The initial version of the Senate tax bill would eliminate the property tax deduction for individuals altogether.
In addition, tax rates under both bills would go down for many taxpayers, making deductions less valuable. And because the standard deduction would increase significantly under both bills, some taxpayers might no longer benefit from itemizing deductions.

2017 year-end planning

You can prepay (by December 31) property taxes that relate to 2017 but that are due in 2018 and deduct the payment on your 2017 return. But you generally can’t prepay property tax that relates to 2018 and deduct the payment on your 2017 return.

Prepaying property tax will in most cases be beneficial if the property tax deduction is eliminated beginning in 2018. But even if the property tax deduction is retained, prepaying could still be beneficial. Here’s why:

  • If your property tax bill is very large, prepaying is likely a good idea in case the property tax deduction is capped beginning in 2018.
  • If you could be subject to a lower tax rate in 2018 or won’t have enough itemized deductions overall in 2018 to exceed a higher standard deduction, prepaying is also likely tax-smart because a property tax deduction next year would have less or no benefit.

However, there are a few caveats:

  • If you’re subject to the AMT in 2017, you won’t get any benefit from prepaying your property tax. And if the property tax deduction is retained for 2018, the prepayment could cost you a tax-saving opportunity next year.
  • If your income is high enough that the income-based itemized deduction reduction applies to you, the tax benefit of a prepayment may be reduced.
  • While the initial versions of both the House and Senate bills generally lower tax rates, some taxpayers might still end up being subject to higher tax rates in 2018, either because of tax law changes or simply because their income goes up next year. If you’re among them and the property tax deduction is retained, you may save more tax by holding off on paying property tax until it’s due next year.It’s still uncertain what the final legislation will contain and whether it will be passed and signed into law this year. Fiscal Cliff – Part 2

Last week we covered the changes for the 2012 tax year created by the bill to avoid the tax portion of the fiscal cliff.  This week we’ll cover the changes that apply for 2013 and years after, as well as some of the less common provisions of the bill.

Tax Rates and Deductions

Beginning with the 2013 tax year, the following changes have been made to the individual tax rates, deductions and exemptions.

Tax Rates. Starting with 2013, income over $400,000 for single people and $450,000 for married couples will be taxed at 39.6% rather than the old 35% maximum rate.  All other tax rates are unchanged.

Capital Gain and Dividend Rates. The top tax rate for this income moves from 15% to 20%, with the 20% rate applying to single filers with more than $400,000 and $450,000 for married couples.  Those in the 10% and 15% brackets will continue to see this income taxed a 0%.

Those in a 25% or greater bracket, but with incomes less than the thresholds mentioned above will see a tax rate of 15%.

This is in addition to the 3.8% Medicare Surtax applied to investment income of those with $200,000 single or $250,000 married filing joint or more under the Affordable Care Act.

Deductions and Exemptions. For taxpayers with incomes above $250,000 single or $300,000 married filing joint, the following changes are effective for 2013 and years after:

  • Personal exemptions will be reduced by 2% for each $2,500 of income above the threshold amounts.
  • Itemized deductions will be reduced by 3% of the amount of income over the threshold amounts, with the maximum reduction not exceeding 80% of itemized deductions.

Estates and Gifts

The estate exemption is permanently increased to $5 million and indexed for inflation, and the portability of unused exemption amounts from one spouse to another is continued.  The top tax rate for estates and gifts increases from 35% to 40%.  These provisions are in place for deaths and gifts occurring after 2012.

Debt Discharge Income

The exclusion of up to $2 million of debt discharge income related to a principal residence is also extended through the end of 2014.
